So elves don't sleep but trance, and because of that they don't really dream as they recall memories from their past. So maybe their memories can get ****ed up and can merge right? Could an elf remember a nice moment along with a nasty one from their past while their in trance?
That would make sense to me. It happens to people even when they’re awake - and it seems to me that the Trance that elves enter instead of sleeping is basically a half-sleep. They’re still awake, but their brain would probably still be a bit loopy :P
Technically, also, as far as I know it isn't said anywhere that elves CAN'T sleep and dream. I get the impression that the trance is a more efficient, trained option. It's always possible that an elf with lots of time on their hands, or who enjoys occasionally exploring the world of dreams, could choose to spend a night in actual sleep.

Yeah, this is how I have *ALWAYS* played/interpreted the elven Sleep vs. Trance thing.
It is all a ribbon ability, the only complete immunity they have is to the Spell: Sleep. Over the course of their long lives they have the option to sleep, or can be put to sleep through a variety of means including alchemically or through another effect that is not the Spell called Sleep. It is just like the elven immunity to Ghoul paralysis: it has no effect on other forms of paralysis such as by a Ghast.
Second ribbon ability regarding sleeping is Trance. Elves have trained themselves to need less rest than other people via meditative trance. So they rest for 4 hours instead of the uniform 8 required by other races. During trance however they are effectively unconscious and unaware of the environment as a typical sleeping being. They just call it "Trance". Mechanically in game it is just a reduction in inactivity period, which is enormously helpful!
So, if I as a DM need an Elf to succumb to a sleep effect, I can't cast the spell to make them inert, but I could flood the room with sleep gas, or hit them with a vegepygmy dart or something. I could also state that in their Trance dream-like activity occurs because Dreams are when our minds are most rejuvenated. I might even state that Elven dreams are MORE intense because all that therapeutic activity has to be crammed into 4 hours!
