Changing Your Prepared Spells. Whenever you finish a Long Rest, you can replace one spell on your list with another Paladin spell for which you have spell slots.
Say I'm a Paladin 1/Sorcerer 2, does this mean I could prepare a 2nd level Paladin spell after a Long Rest?
Without knowing that other rules exist for this, "you can replace one spell on your list with another Paladin spell for which you have spell slots" reads like you could.
The wording could be updated to something like this:
Whenever you finish a Long Rest, you may replace one of your prepared Paladin Spells with another Paladin Spell you can prepare, as shown in the Prepared Spells column of the Paladin Features table.
Also, that bit about having level 3 spell slots is wild, lol.

Just to clarify what Wagnarokkr said you wouldn't have 3rd level spell slots. You'd have spell slots like a 3rd level full caster.
