No, it doesn't. The rules for multiclassing specify that you prepare spells for each class as if you were a single-class member of that class. This means that in your example, you can't prepare level 2 spells for either class. You do have two level 2 spell slots, which you can use to upcast level 1 spells.
Without knowing that other rules exist for this, "you can replace one spell on your list with another Paladin spell for which you have spell slots" reads like you could.
The wording could be updated to something like this:
Whenever you finish a Long Rest, you may replace one of your prepared Paladin Spells with another Paladin Spell you can prepare, as shown in the Prepared Spells column of the Paladin Features table.
Also, that bit about having level 3 spell slots is wild, lol.

No, it doesn't. The rules for multiclassing specify that you prepare spells for each class as if you were a single-class member of that class. Just to clarify what Wagnarokkr said you wouldn't have 3rd level spell slots. You'd have spell slots like a 3rd level full caster.
