It works by RAW. I personally would allow it as well. (After all, who could imagine a fantasy story about halflings being uncannily resistant to an evil force promising them power? I certainly can't think of anything like that.)
Yeah, I don't see any reason why it wouldn't work.
The Dark Gift feats that have detrimental effects like that on a natural 1 all say something like "Immediately after you make a D20 Test and roll a 1 on the d20". The "immediately after", to me, means you're meant to fully resolve everything about the d20 test before this extra effect occurs, which would include Halfling Luck (or some other reroll ability) possibly changing the result such that the Dark Gift effect no longer occurs.
