Being Small or Tiny doesn't affect damage by itself, you just get disadvantage when using Heavy weapons, which aren't valid Monk weapons anyway. So that's not really an issue.
If you're resized using Enlarge/Reduce then yes, the 1d4 bonus/penalty will apply on top of your regular damage from either the Weapon or your Martial Arts die. That is a function of the spell and is related to whether you get bigger or smaller, but is not based on the actual size category. It doesn't matter if you shrink from Medium to Small, or from Small to Tiny, the same penalty applies.
There's no reason you can't make an amazing Fairy or Gnome Monk that shrinks even further. Reducing your size in combat may hurt your damage output, but you can still use other abilities like Stunning Strike, and it may prove useful during exploration and scouting.

had a friend who wanted to home brew a Brownie race and play a monk… I shot it down cuz I hate Brownie… but the idea for a tiny PC using Monk attacks is still sound
I made a halfling monk for my most recent character. Love the idea of a 3ft tall martial arts expert who can kill enemies twice his size with just the power of his fists. Just one of those things where you have to suspend your disbelief...even more than usual.
Well I'm thinking of building a fairy monk to play in a dungeon of the mad mage campaign my wife will be running hopefully next year. Im pretty sure being able to enlarge reduce but still deal out a conventional amount of damage when small will give me a great advantage. plus the increased flying distance due to the monks core class feature will make me extra mobile.
I was seriously thinking about making a Halfling Monk. For all of the right reasons, they would make excellent use of this particular class. And their size might actually be an advantage
How does the martial arts feature of the monk work with small and tiny races.
Is their damage reduced because of their size as with traditional weapons in the PHB.
Do you still receive a D4 damage bonus / penalty if they are effected by the enlarged reduced spell.
Can I make an optimised fairy or gnome monk.

I have had great success with my Goblin Monk (though I have never had him reduced to tiny size)

I'm currently playing a kobold monk and I love it. I'm pretty sure he's got the highest body count in the party.
