"You can roll a d4 in place of the normal damage of your unarmed strike or monk weapon. This die changes as you gain monk levels, as shown in the Martial Arts column of the Monk table."
Does this mean that at L5 my monk can roll a d6 for damage with their dagger (normally a d4)?

Since it qualifies as a monk weapon. yes it does. Though not if your trying to use two weapon fighting. While Martial Arts has properties that act like two weapon fighting and such it's not actually compatible to actual two weapon fighting or feats like Dual Wielding.
Yup! and if your dm lets you use the dedicated weapon feature from TCOE (tasha's cauldron) you have more weapon options that can use your martial arts die. Like a longsword or warhammer. Alternatively you can just stick to the normal weapon die for the weapon if you need to.

Can you explain why it doesn't work with two-weapon fighting?

He's wrong to say it's not compatible, as the damage dice scaling absolutely works with two-weapon fighting as normal. However you probably don't want to do two-weapon fighting on a Monk as the bonus action Martial Arts attack will outperform it in most cases (as it gets the martial arts die but also adds your normal damage modifier).
Only reason you'd really want to use two-weapon fighting on a Monk is if you know you're going to get two magic weapons (e.g- agreed with your DM) because otherwise Martial Arts will outperform it long term. Even if you want the two weapons for theming, you're better off mechanically just asking your DM if you can change the damage type of your Martial Arts bonus action attack (and Flurry of Blows), assuming it's not bludgeoning already.

Makes Elf and Dwarf Monk more worthwhile. :3
Dwarf Monk is a really good deal now...you can trade in that weapon prof. for another if you want so you can get a whip prof. at 1st level which is awesome for monks as its the only way to get reach with stunning strike.
