I interpret this to mean you need a creature to be between you and the target you are trying to hide from. Game mechanics aside, I also think it would be pushing it a little bit for Rag to hide out in the open right next to the Knight. He would have seen you kill one of his acolytes and then move towards him. Taking all of this under consideration, I’ll have to say that last sentence of your post above does not apply. Drazzim barges into the room, his inebriation turning into carelessness as he shows his back to a couple of enemies.

Seeing the opportunity granted by the slicing arrow, Utar swings his hammer at just the right time to catch the Knight unawares, denting his left pauldron a bit (Knight of the Black Fist - CMD: 19). The half-orc heals himself, barely.

Utar begins snoring, and is followed into slumber by both the Mastiff and the Acolyte. Graxx feels his eye wanting to close, but manages to shake it off.
Noticing that the Knight is the only threat left standing, Rag approaches and stabs. The first thrust catches the Knight by surprise, but he manages to shift his weight out of the way of the second (Knight of the Black Fist - CMD: 28).
